With close to 2,000 companies selling life insurance, purchasing it can be terribly
confusing to say the least. To begin to comprehend the marketplace, you need to understand
more about the two basic types of life insurance plans: term and permanent.
TERM
INSURANCE
Generally, term insurance provides maximum coverage for the lowest initial
cost
because it pays a benefit only if you die during the term of the policy.
Term life insurance plays a vital role in proper financial planning. People who buy
term may do so for several reasons such as:
They have a temporary need which lends itself to a temporary solution, i.e., raising
children, education, paying off a mortgage, a business buy/sell agreement.
They have a permanent need for protection (such as liquidity for the purpose of paying
estate taxes), but since term is initially less expensive, it fits
better into their
current budget. These people might purchase a term life plan with the intention of
converting to permanent protection at a later date.
With level term insurance, the amount of your protection remains constant and the cost
of that protection increases at intervals, based on your pre-selected time periods. An
annual renewable term (ART) policy offers level coverage and a level premium for one year.
At the end of each year, the premium increases while the coverage remains constant. A
5-10-15-20 or 30-year term policy provides level protection for the time frame of the
policy. While ART premiums are initially lower, they increase
annually. As such, it soon becomes
more economical to secure term for longer periods if your need for
protection is greater than 4 years.
Generally, term policies can be renewed when you reach the end of a specified period of
time, which can be at the end of one year, 5 years, 10 years, 15 years, 20
years or even 30 years. The
premium rates increase at each renewal date, and many times, to qualify for the lowest
rates upon renewal, you are required to provide new evidence of insurability at
that time.
Term life premiums have been on a roller coaster during the last decade and promise to
stay that way for some time. Premiums have gone from $4 per $1,000 worth of coverage for a
35-year-old in the 1970's, to under $1 in the early 1980's. Rates leveled off in 1983, but
rose again in 1985. By the end of 1999, term rates hit an all time low as
carriers competed for Pre- Regulation Triple X market share. (see Triple
X press release ).
In fact, a 35 year old could get coverage for a 20 year term policy for
only .43 per Thousand. Today's rates are still much lower
than in the 80's and early 90's but have increased slightly due to
Regulation Triple X. The same 35 year old would now pay .55 per
Thousand for a similar guaranteed 20 year policy.
Regulation
Triple X
For years the National Association of Insurance
Commission has been trying to impose a new regulation on all life insurance
carriers called Triple X. But it wasn't until January 1, 2000 that the
association persuaded state legislatures to adopt and enforce the
regulation. Simply put, Triple X is a regulation that increases the
reserves companies need to set aside for possible future claims. This
additional reserve requirement has forced
insurance carriers to increase premiums.
What's Happened Since?
As noted earlier, life insurance rates were the lowest in history
nearing the end of 1999. Procrastinators made a mad dash to take
advantage of the deeply discounted rates before the new 2000 rates went
into effect. This rush caused most carriers to become overwhelmed
with the hordes of applications. One company increased their monthly
application load from averaging 8,000 applications per month to 22,000 in December. In some cases,
this flood of business allowed carriers to tighten down on applicants'
underwriting risk qualifications, which unfortunately bumped borderline
applicants into higher risk classifications. Underwriting processing
time also increased an average of 12% as carriers tried to process the
influx of new business.
Guarantees vs. "Trust Me" Policies
Perhaps the greatest fiasco created in the wake of
Triple X
was the onset of Non-Guaranteed policies. The Non-Guaranteed policies
were created to keep rates down for consumers yet allow carriers the
option of increasing rates should they need to. The Non-Guaranteed
rates of today are extremely low and nearly
identical to the Pre-Triple X guaranteed rates in 1999. However, it is
important to read the fine print to understand the subtle differences between
the Non-Guaranteed and Guaranteed contracts.
While the premiums for the guaranteed policies cost more (10% to 40%) than they did in 1999, the premiums
will be locked in - nothing can change them, they are contractually
guaranteed. On the other hand, a non-guaranteed policy
for a 20-year plan's premium might only be guaranteed for the first 5
or 10 years, depending on the company. After the initial guaranteed
period, the company has the contractual right to increase premiums to the
maximum amount printed in the policy, usually double the current
cost. This is known as a "trust me" policy. The
company in essence is stating, "we are charging this premium now, and
most likely, this will be the premium we will be charging for the entire
period. However , if we need to, we reserve the right to
increase your premiums after the initial guaranteed period."
PERMANENT INSURANCE
Permanent insurance provides level lifelong protection. As long as you pay the
premiums, the death benefit will always be there. Furthermore, you never have to medically
re-qualify
for permanent insurance like you do when you renew term insurance..
Most permanent policies have a feature known as "cash value" or "cash
surrender value." As you pay your premiums, the cash values accumulate on a
tax
deferred basis. There are a number of advantages in having this
cash value build up. For example:
You can cancel or "surrender" the policy -- in total or in part -- and
receive
the cash value as a lump sum of money. If you surrender your policy in the early years,
however, there may be little or no cash value.
If you need to stop paying premiums, you can use the cash value to continue your current
insurance protection for a specified period of time or to provide a lesser amount of
protection to cover you for as long as you live.
Usually, you may borrow from the insurance company, using the cash value in your life
insurance as collateral. Unlike loans from most financial institutions, the loan is not
dependent on credit checks or other restrictions. You ultimately must repay any loan with
interest or the borrowed amount will be deducted from the death benefit which goes to your
beneficiaries. Because this method of withdrawal is considered a loan,
it is an income tax-free transaction.
There are many types of permanent insurance, but the major ones are:
WHOLE LIFE OR ORDINARY LIFE
This is the most common type of permanent
insurance. The premiums for a whole life policy must be paid periodically in the exact
amount indicated in the policy. The premiums generally remain constant over the life
of
the policy.
UNIVERSAL LIFE OR
ADJUSTABLE LIFE
This variation of permanent life
insurance allows you, after your initial payment, to pay premiums at any time, in
virtually any amount, subject to certain minimums and maximums. You also can reduce or
increase the amount of the death benefit more easily than under a traditional whole life
policy. Premiums have maximum charges but are based on current mortality and interest
assumptions. The cash value and premium hinge on current interest
rates. Generally you can expect a rate of return between 5% to7%.
Most Universal Life policies have a guaranteed minimum return of around
4%, and in times of high interest rates, some policies have had returns of
over 10%.
VARIABLE LIFE
This type of permanent policy provides death benefits and
cash values that vary with the performance of an underlying portfolio of investments. You
can choose to allocate your cash value among a variety of mutual fund-like investments, at varying degrees
of risk. The cash value of a variable life policy is not guaranteed, and the policyholder
bears that risk. There are, however, usually a number of investment options to allow for
an individual to match his or her tolerance for risk.
Permanent life insurance may be more appropriate in some circumstances than term
insurance, because term insurance may become cost prohibitive or even unattainable as you
get older. Many people have a need for insurance beyond age 70 or 80 for
estate
liquidity and other permanent needs. Furthermore, term owners may discover they have a
need for insurance, but may not be able to re-qualify medically.
When selecting the type of coverage to purchase, remember that having the proper amount
of protection is your ultimate goal. You should first ask yourself, " How much do I need? "
Then ask yourself, "How much can I afford?"
Let's face the realities of the situation. Permanent insurance is going to require more
from your budget. For this reason, I will often recommend a term life insurance policy as
a good way to provide the nece s sary amount of protection needed. If you have surplus
income and find you still need life insurance, then this would be the right time to
consider permanent insurance.
Remember a widow or widower won't ask "What type of
policy was it, whole life or term?" He or she will want to know how much there is to
raise a family and to minimize any financial disaster.
